For those of you who don't browse the smithing forums, many of these questions were answered in a long thread there.
But the gist of it is:
11 levels of drops (maybe 12, Lakeskaters in Vald are dropping Flawless Spinneret Fluid). All can be used for the first tier of combines (templates) but only 4 of those levels are used for secondary combines (armor).
Level 11 (Superb/cobalt) makes the Elaborate Armor
Level 9 (Fine/Rhenium) makes the Intricate armor
Level 10 (Excellent/Tungsten) is only good for skill ups (and I am pretty sure the corresponding loam/fluid/marrow is completely unused)
Only 2 of the other 8 levels will actually have secondary combines (I forgot to look which ones when I was on Test). So there are quite a few useless drops at this time (the plan is to someday move other non-cultural combines like banded, fine plate and ornate chain to this system)
